Kashkari: Economy Resilient, Fed Committed to 2% Target

Minneapolis Fed President Neel Kashkari noted the ongoing growth of the economy, expressing surprise at its resilience despite recent tariffs, geopolitical conflict in Iran, and rising interest rates.

While identifying pockets of weakness, particularly in the housing sector, he also pointed to significant growth in AI-related activities as a key driver of economic expansion.

He described the 'neutral rate' as a dynamically determined equilibrium influenced by the balance of savings and investment, with high demand for investment capital suggesting a higher clearing price for that capital and, consequently, higher interest rates.

Kashkari also referred to his 'near-term neutral' concept, which emphasizes that the duration of the current investment cycle, especially driven by the AI boom, will determine how long rates need to remain elevated.

Kashkari identified a significant discrepancy between the actual two-year Treasury yield and the implied two-year yield derived from the Federal Reserve's Summary of Economic Projections (SEP) dots, noting it as the largest gap observed.

While actual two-year yields hover around 4.88-4.90%, his implied yield from the SEP stands slightly above 4%, indicating a notable divergence.

Kashkari pointed out that markets have historically demonstrated an ability to signal disagreement with Fed forecasts correctly, referencing the period following the financial crisis as an example.

He suggested that inflation risk premium may be one of the underlying components contributing to this unexplained residual in market yields.

Kashkari views the inflation risk premium as an indicator of investor concern regarding potential future policy missteps by the Federal Reserve.

This premium is distinct from inflation expectations, yet it reflects investors' demand for additional compensation for possible errors in achieving the 2% inflation target over the next decade.

Though Kashkari views capital market activity as an imperfect signal, the recent cooling in IPOs and market hesitancy underscores that high interest rates are tempering economic activity.

He explained that a highly active market with oversubscribed deals makes him question whether current policy is as restrictive as intended; conversely, a slowdown in IPOs or general market hesitancy indicates that higher interest rates are taking effect.

According to Kashkari, high yields are a result of Federal Reserve policy, the central bank's credibility, and the current economic growth environment.

Capital naturally shifts towards sectors offering the highest returns in a market economy, leading to significant investment in areas like data centers.

This reallocation of capital impacts different sectors unevenly, with the housing market, for instance, experiencing higher mortgage rates as capital is diverted to more profitable ventures like data centers.

Bank CEOs observe that consumer spending remains robust across all income brackets, a trend that coincides with a healthy labor market featuring 4.1% unemployment.

The labor market is broadly healthy, with the unemployment rate at 4.1% and low layoff rates, which contributes to overall economic resilience.

Despite this strength, monetary policy continues to exert an influence on the economy.

Kashkari emphasized that the Federal Reserve's most effective strategy for maintaining credibility is to concentrate on data and thorough analysis.

He believes it is crucial to transparently explain the data and the reasoning behind policy conclusions, asserting that the Fed's actions should not be influenced by political pressures, such as calls for Jerome Powell's resignation.

Kashkari reported hearing from business owners, particularly in the Midwest, that inflation remains a primary concern, making their business models unsustainable due to rising costs.

Manufacturers and farmers, for example, are focused on issues such as high diesel costs and the availability of truck drivers.

While the housing sector feels the impact of 7-7.5% mortgage rates, the broader business community expresses less concern about interest rate hikes compared to the pervasive issue of inflation.

Kashkari drew a comparison between current supply chain disruptions and the oil shocks of the 1970s.

He acknowledged that monetary policy cannot directly increase the supply of essential goods like diesel or gasoline, but stressed that if the economy experiences a prolonged sequence of supply shocks over several years, it becomes the Federal Reserve's responsibility to act to bring down inflation, regardless of the initial cause.

Because the labor market is not currently the primary engine of inflationary pressure, higher unemployment is not a strictly required condition to achieve price stability.

He also emphasized the Federal Reserve's dual mandate, acknowledging that while employment metrics appear favorable, the goal of price stability has remained elusive for over five years, hence not ruling out negative economic outcomes if necessary.

Kashkari described the atmosphere at Federal Open Market Committee (FOMC) meetings under new leadership as remarkably consistent and highly professional.

He noted that the structure for discussing the economy and policy remains unchanged, reflecting the serious approach taken by all members.
